Australia's central bank has released its latest Financial Stability Review, signalling relative confidence in the domestic mortgage market while warning that the most serious threats to financial stability are building overseas, particularly around artificial intelligence and government bond markets.
Domestic Housing Market Remains Manageable
The Reserve Bank of Australia released its half-yearly Financial Stability Review two days after raising the cash rate to 4.6 per cent, a 15-year high. The bank estimates that less than 2 per cent of variable-rate owner-occupier borrowers had a cash flow shortfall as at the end of June, with the median borrower holding offset and redraw buffers covering more than a year of scheduled repayments.
Even under a very adverse downturn scenario, where unemployment rises to 6.3 per cent and inflation nearly doubles to 7 per cent, the RBA's modelling suggests only 5 per cent of mortgage borrowers would be at a higher risk of defaulting on their loans, a level similar to that seen in 2023.
AI Bubble and Circular Financing Pose Global Threats
The RBA warned that threats to international financial stability continue to mount, cautioning that a shift in sentiment towards the AI investment boom could trigger broader financial fallout. The bank highlighted concerns about circular financing within the sector, where chipmakers provide financial support to neocloud firms that then purchase their products, alongside the use of off-balance sheet arrangements to finance large projects.
Financial obligations to AI projects are estimated to range from $US1 trillion to $US1.5 trillion, and the RBA warned of risks around herd behaviour and market correlation as AI agents play a greater role in investment decisions, raising the prospect of a disruptive sell-off in core bond markets.
Bond Market Volatility and Record Hedge Fund Debt
The central bank noted that hedge fund repo debt was near record highs, at more than $US3 trillion for US hedge funds alone, equivalent to about 10 per cent of that nation's annual GDP. This concentration of debt raises the prospect of increased volatility and potentially a disruptive sell-off in core bond markets that are central to the operation of the global financial system.
Australia is unlikely to be immune should international funding conditions abruptly tighten, the RBA stated, noting that low risk premia in major equity and credit markets could move sharply higher in response to an adverse shock potentially in a disorderly manner.
